While the commercial letter of credit is used to effect payment for goodsand services, the standby letter of credit serves as an assurance that theapplicant will fulfill his obligations under a credit only when the applicant failsto meet his obligations. The Comptroller of Currency has defined standbyletters of credit as. "... any letter of credit, or similar arrangement however named ordescribed, which represents an obligation to the beneficiary on the part of theissuer: to repay money borrowed by or advanced to or for the account of theaccount party, or to make payment on account of any indebtedness undertakenby the account party, or to make payment on account of any default by theaccount party in the performance of an obligation." In the first case, the bank issuing the standby credit agrees to repay thefunds borrowed or advanced in the event the applicant fails to do so. Forexample, a foreign bank which finances the local subsidiary of a U.S.corporation may require a standby letter of credit from a U.S. bank if the localsubsidiary does not have sufficient capital or assets to support the loan. Theforeign bank is then able to draw under the standby credit to recover unpaid loans. Standby credits are also used to assure payment of invoices for sales madeon open account. The seller opens a standby credit with provisions thatoutstanding bills will be paid within a specified period of time. The buyer isthen entitled to draw under the standby credit for any unpaid bills simply bypresenting his draft accompanied by the unpaid invoices or bill of lading and hisstatement certifying that the bills are unpaid. A similar arrangement is requiredby U. S. government regulations for sales of commodities by some federalagencies such as the Commodity Credit Corporation.
